How Liquidity Pools Power DeFi

Liquidity pools are the backbone of decentralized finance (DeFi), enabling instant trades without relying on traditional market makers. Instead of buyers and sellers matching orders, liquidity pools automate trading through smart contracts. This innovation has made decentralized exchanges (DEXs) faster, more accessible, and resistant to manipulation.

At their core, liquidity pools are shared funds locked into smart contracts. Users, known as liquidity providers, deposit pairs of tokens—like ETH and USDC—into a pool. In return, they receive a share of the trading fees generated when others swap between those tokens. The more liquidity in a pool, the smoother and more efficient trades become.

The magic behind liquidity pools is an algorithm called an automated market maker (AMM). Instead of relying on an order book like traditional exchanges, AMMs adjust token prices based on supply and demand within the pool. The most common formula, used by platforms like Uniswap, ensures that as one token is bought, its price rises, while the other token’s price falls.
